GBP/USD faces a difficult balancing act today as the UK Autumn Budget and FOMC decision put fiscal credibility and monetary policy divergence under scrutiny. Chancellor John Healey faces the unenviable task of restoring the fiscal headroom eroded by rising borrowing costs without undermining growth through higher taxation or spending restraint. However, investors appear to be giving the Burnham government the benefit of the doubt, with the 10Y gilt yield easing to around 5.35% from this month’s high of 5.52%, alongside a resilient FTSE 100 Index.

The FOMC is widely expected to leave rates unchanged while keeping the door open to another hike in December. This expectation has helped to lift the DXY Index by 0.6% over the past two days, from 101.8 to 102.4. While Fed Chairman Kevin Warsh’s refusal to provide forward guidance could disappoint USD bulls, a hawkish assessment of persistent inflation may still support the greenback. However, the European Central Bank is also likely to deliver a hawkish hold tomorrow, while markets are positioning for a Bank of England hike at its November 5 meeting. These expectations have helped GBP to hold up better than the EUR over the past week.

Beyond these policy events, GBP has emerged as a relatively less vulnerable alternative to the political risks in both the US and France. A Democratic sweep at the November 3 US midterm elections could invite an adverse response from President Donald Trump, although any specific response remains speculative. What is clearer is that the outcome would increase the risk of legislative gridlock, fiscal confrontation, and renewed government shutdown threats in the US. A weakened Trump administration, coupled with an undecisive Israeli election outcome, could challenge the political appetite for a further escalation or a prolongation of hostilities with Iran.

Moody’s decision to maintain France’s Aa3 sovereign debt rating has provided temporary relief to French government bonds. However, the negative outlook implies that the reprieve remains conditional on the assumption that France will adopt a deficit-reducing Budget, alongside a moderation in borrowing costs and social tensions.
